Introduction

There is a limit to the ordinary tool of monetary policy. As the interest rates lesson explained, a central bank steers the economy by moving its main policy rate up and down. But that rate cannot go far below zero — and in the deep crises of 2008 and 2020, cutting it to near zero still wasn't enough. So central banks reached for a second, more powerful lever: their own balance sheet.

Quantitative easing (QE) and quantitative tightening (QT) are the two directions of that lever. QE creates money to buy bonds, flooding the system with liquidity and pushing long-term interest rates down. QT does the reverse, draining money back out. Between them they have moved trillions of dollars, reshaped bond and stock markets, and become some of the most-watched — and most-misunderstood — forces in finance. This lesson explains both, plainly.

Why QE Exists: The Zero Lower Bound

Conventional monetary policy has a floor. A central bank fights a weak economy by cutting its policy rate, but rates cannot fall much below zero — past that, people and banks would rather hold cash than pay to lend. This is the zero lower bound, and hitting it leaves a central bank that still needs to do more without its usual tool.

In the 2008 financial crisis the US Federal Reserve cut its rate to near zero and the economy was still collapsing. QE was the answer: if you cannot push the short-term rate any lower, buy longer-dated bonds directly to push down long-term rates — the rates that actually price mortgages, corporate debt and investment. It was called "unconventional" because it went beyond the standard playbook, but it has since become a core part of the toolkit.

How QE Works

The mechanics are simpler than the name suggests. The central bank:

  1. Creates new reserves — electronic money, conjured on its own balance sheet. It does not print physical cash.
  2. Buys assets with them — overwhelmingly government bonds, sometimes mortgage-backed securities or, in some programmes, corporate bonds.
  3. Expands its balance sheet — those bonds are now assets it holds; the reserves it created are the matching liability.

That buying does several things at once. It lifts bond prices, which (as the bonds lesson shows) pushes their yields down — cheaper long-term borrowing across the economy. It floods banks with reserves, encouraging lending. And it nudges investors out of the safe assets the central bank is hoovering up and into riskier ones — the "portfolio balance" effect — which tends to lift shares and corporate bonds.

QE grows the balance sheet — the central bank buys bonds with newly-created reserves. QT shrinks it — bonds are allowed to mature (or are sold) and the reserves are withdrawn. The size of the balance sheet is itself the policy lever.

QT: Running It In Reverse

Once the emergency passes and the economy — or inflation — runs hot, the central bank wants to withdraw the stimulus. Quantitative tightening does it by shrinking the balance sheet, in one of two ways:

  • Passive runoff (the usual method). Bonds have maturity dates. When one the central bank holds matures, it simply doesn't reinvest the proceeds — it lets the money disappear rather than buying a replacement. The balance sheet shrinks gradually and predictably. The Fed's post-2022 QT has been mostly this, subject to monthly caps.
  • Active selling (rarer). The central bank sells bonds back into the market outright. Faster, but more disruptive, so it is used sparingly.

Either way, QT does the opposite of QE: it drains reserves, removes a buyer from the bond market (pushing yields up), and tightens financial conditions. It usually runs alongside interest-rate rises — two tightening tools working together — but it is a distinct lever. Tapering is the gentle first move in this direction: not yet reversing, just slowing the pace of QE purchases before stopping.

What It Means For Markets

For investors, QE and QT are a backdrop that colours everything. The market shorthand — "don't fight the Fed" — captures why.

  • QE is a tailwind for asset prices. Lower long-term yields raise the present value of future cash flows (the discount-rate channel from the interest rates lesson), directly lifting bonds and supporting shares — especially long-duration growth stocks. Pushing investors out of safe assets adds to the effect.
  • QT is a headwind. Draining liquidity and lifting yields does the reverse, and tends to weigh most on the same risk assets QE lifted.

This is a tendency, not a guarantee — markets price in expectations ahead of time, and plenty else moves prices. But the direction of the balance sheet is one of the most powerful slow-moving currents an investor can be aware of.

The Real Record

The numbers show the scale. Before the 2008 crisis, the Federal Reserve's balance sheet was under $1 trillion. Three rounds of QE after the financial crisis took it to about $4.5 trillion. It was being slowly reduced when the 2020 pandemic hit — triggering the largest QE yet, which pushed it to roughly $9 trillion by 2022. Since mid-2022, QT has been steadily shrinking it again.

Other major central banks ran the same playbook: the Bank of England and the European Central Bank both used large-scale QE after 2008 and during the pandemic, and both later turned to tightening. The Bank of Japan has run QE longest of all, for decades. The tool is now standard across the developed world.

One episode is worth remembering: in 2013, when the Fed merely signalled it would begin tapering, long-term bond yields spiked sharply — the "taper tantrum." It was a lesson in how much markets hang on the expected path of the balance sheet, not just its current level.

Common Misconceptions

  • "QE is money printing and must cause hyperinflation." The money QE creates is largely bank reserves, not cash circulating in the real economy. Much of the 2010s QE sat idle or flowed into asset prices, and that decade saw persistently low inflation. QE can feed inflation when it fuels lending and demand — but the link is conditional, not automatic.
  • "QE directly funds government spending." The central bank buys government bonds in the secondary market from investors, not directly from the government, and it is a separate institution pursuing its own mandate. The distinction matters, even if the effect is to lower the government's borrowing costs.
  • "QT is the same as raising interest rates." They are distinct tools — one changes the rate, the other the balance sheet — though they are usually deployed together during tightening.
  • "The balance sheet will return to where it started." Central banks generally aim to shrink it to a smaller "normal," not all the way back — the financial system now needs more reserves than it did in 2007.

Real-World Application

An investor in 2021 notices two things: the Fed's balance sheet is near a record ~$9 trillion after pandemic QE, and inflation is climbing. They don't need to predict the exact path to draw a useful conclusion — that the enormous tailwind of QE is about to reverse. Sure enough, through 2022 the Fed tapers, ends QE, begins raising rates, and starts QT. The investor, understanding the mechanism, isn't blindsided when long-duration assets — the growth shares and long bonds that QE had lifted most — come under the most pressure as that liquidity is withdrawn. They can't time it, and they know a dozen other forces are in play, but they read the balance-sheet current correctly and size their risk with it in mind rather than being surprised by it. That is what understanding QE and QT buys you: not a crystal ball, but a grasp of one of the deepest tides moving the market.
